Thanks Vinny and Bruteforce! We have now applied for the passport and were asked to supply proof of our ILR so keeping the BRP was the right option.

Write to the Home Office. I am in a similar situation. My child was born after I received ILR but I haven't yet applied for a passport for her. I was waiting to do so once I received my citizenship. I can assure you that I applied for my infant's Tier 2 dependent visa without a passport and got it successfully processed. If you look at Tier 2 dependent child application, it has an option that reads - Never had a passport because the child was born in the UK. Thank you so much for your help gag...

I have read here before that it is possible to apply for visa for a baby without a passport. I am not sure of the documents required.
