Do you hold a PIO (now discontinued) or an OCI card? That would make it easier if the parents have an OCI card. Can you elaborate your links to India - were you or your spouse born in India? Or maybe grandparents born in India? Were you or your spouse an Indian citizen at the time of birth?

If you cannot find it, report it as lost. That way the passport cannot be misused. Per this FAQ: https://mea.gov.in/images/pdf/oci-faq.pdf it does not explicitely invalidate civil servants working in non defence/security specific jobs from applying. If you have a VFS link where they have been rejecting applications, please do share.

Yes they can.

Recommend that the OCI be eventually applied for which will make it easier for the child to travel in India.

The place of birth does not normally matter for OCI unless it's in one of the restricted countries (Pakistan/Bangladesh etc.). In your case, it should be fine.
