Myself and my wife are having ILR since March 2013. My first child has got British passport.

I have applied for my naturalization on 18th March 2014. My second baby was born in India on 27th March 2014.

My wife and kids are planning to come to UK in the 1st week of August 2014.

1) Do I need to take Indian passport for my second baby and then apply for ILR dependent visa.

or

2) Apply for British passport in india for the child after my naturalisation

You will need to register the child on MN1 under section 3(1) once the child is in the UK. There might be a residency requirement but I am not sure. Only a child born in the UK to parents who have ILR are automatically British and can apply for a passport directly. See link below

Indeed, the child can enter on ILE and apply to register as British upon arrival.
