I think as once they know the application is successful via council and home office and process the passport . The same like when home refused naturalisation they also inform to passport office the application is unsuccessful the application automatically considered withdrawn.

Yes it's clearly mention on NCS sites of application got refusal passports fee will no be refunded. It seems they refused more applications and make more money.
