Is it possible for an Australian citizen (on a working visa in UK) to apply for Italian citizenship (by descent) through the Italian consulate or embassy in London.

hi just google Italian embassy London send them an email or give them a call and ask them if not you might have to travel to Italy and apply through perfectura .

Yes, you can apply on your working visa. I did this. To be honest, it's a nightmare dealing with the London Consulate as no one will speak English to you, so if you have a friend or know someone who speaks Italian, take them with you or be prepared to be kicked out. When I first went to apply the lady yelled at me for 5 mins saying I had no right to be there.

I would apply as soon as possible as well because they made me go back and forth several times before they actually accepted my final application because they don't tell you exactly what you need, I covered all bases and got documents from ALL my family (with Apostille and translation) and even then I still required more. This of course depends on how you are proving your lineage though.
